Managers can improve product costing, because all costs are reviewed reg- ularly to ensure proper linking to cost objectives. ABC helps managers and employees better understand how activities con- nect to one another and to outputs. Managers can see the full cost of performing and non-performing activities and outputs and then analyze value-added and non-value-added activities. Better cost information leads to more meaningful perform- ance measures and tools to gauge actual performance. ABC requires a cross-functional look at resource use, so that cost management can blend into other opportunities for business process improvement and reengineering. The closer cost scruti- ny can give external parties more reliable cost information through improved financial statements. ABC in Action The water section of the county utilities department sends monthly bills to county residents, through the finance office. To determine the section’s cost per bill (unit), we work with the fol- lowing figures: Monthly water bills $200,000 Direct labor $50,000 Direct materials $70,000 The water section bases its indirect expenses on its share of the total utility bills. Assume that the finance office of the utilities depart- ment processes 600,000 bills each month and that total indirect expenses are $300,000 monthly. Therefore, the water section adds overhead costs of $100,000. The water section’s total monthly cost of $220,000 to process 200,000 bills results in a unit cost of $1.10 per bill. At first, this looks much like process costing. In traditional govern- ment accounting, costs accumulate to object class categories such as salaries and benefits, office supplies, travel, and equipment.With ABC, costs are calculated by activity or process, such as conducting biennial user fee reviews, writing interdepartmental policy guidelines, and, in this case, sending bills.
